The Qualified Business Income (QBI) deduction does not reduce your self-employment tax.
That's because the QBI deduction doesn't reduce the net self-employment income reported on Schedule SE, which is the form used to calculate self-employment tax. Instead, the QBI deduction reduces your taxable income on your Form 1040.
Think of it this way:
- Self-employment tax is calculated based on your net business profit.
- The QBI deduction is applied later as a deduction against taxable income.
- Because it doesn't reduce your business profit, it doesn't change the amount of self-employment tax you owe.
How the QBI Deduction Works
The Qualified Business Income deduction allows many eligible self-employed individuals, independent contractors, freelancers, and small business owners to deduct up to 20% of their qualified business income, subject to various limitations and eligibility rules.
The deduction is taken on your individual tax return and functions similarly to an additional deduction that reduces taxable income.
Generally, the order looks like this:
- Calculate your business income and expenses on Schedule C (or other applicable business forms).
- Calculate self-employment tax on Schedule SE.
- Determine your adjusted gross income (AGI).
- Apply your standard deduction or itemized deductions.
- Apply the QBI deduction, if eligible.
- Calculate your income tax.
- Add any self-employment tax and other taxes to arrive at your total tax liability.
Because self-employment tax is calculated before the QBI deduction is applied, the deduction doesn't lower the self-employment tax portion of your return.
Example
Suppose your Schedule C reports:
- Net business profit: $50,000
Your self-employment tax is calculated using that $50,000 of net earnings.
If you qualify for a $10,000 QBI deduction:
- Your taxable income may be reduced by $10,000.
- Your income tax may decrease.
- Your self-employment tax is still based on the original $50,000 of net business income.
As a result, the QBI deduction can reduce your income tax, but it doesn't reduce your self-employment tax.
